Cloudflare (NET): Agentic Traffic Tests a Connectivity Cloud Premium

Cloudflare is no longer arguing that it is merely a faster content-delivery network. The company is trying to become the default control plane for a web that is filling up with software agents rather than human browsers. That shift is the entire investment debate. Second-quarter revenue reached $696 million. Growth accelerated to 36 percent from a year earlier, the fastest clip in several years and a print that forced another raise to the full-year outlook. Co-founder Matthew Prince framed the quarter as proof that the connectivity cloud sits in the path of machine-to-machine traffic. The market already prices that claim as if it is mostly true. The open question is whether booked demand and mix can keep justifying a software-platform multiple on what is still, in the accounts, a cash-generative but GAAP-lossy infrastructure franchise.

The tension sits under the headline. Dollar-based net retention, the share of prior-period revenue that returning customers still spend, climbed to 120 percent. Large customers now supply 73 percent of sales. Those two facts say the installed base is expanding, not just multiplying logos. Against that, GAAP still posted a wide operating loss because a $151 million restructuring charge hit the quarter. Non-GAAP operating income grew, but the margin was slightly thinner than a year ago. Stock-based compensation plus related payroll taxes remained a large add-back. The bull case treats those items as the cost of building an agent-ready platform. The bear case treats them as evidence that reported profits still need a lot of help.

The forward test is conversion, not narrative. Nearly two million developers landed on the Workers compute platform in the quarter, taking the roster above seven million. Remaining performance obligations, contracted revenue not yet recognized, grew 38 percent. The current slice of that backlog grew 35 percent. Management raised the unused portion of the year after the beat, which is a harder signal than banking a single quarter. If agent traffic, pool-of-funds developer deals, and Zero Trust consolidation keep feeding large-customer expansion, the multiple has an operating story underneath it. If gross margin resumes its grind lower or net retention rolls over, the equity is paying for a story the income statement has not yet earned.
