Kennametal (KMT): Tungsten Windfall Meets Working Capital Bind

Kennametal just printed record earnings that the market is refusing to capitalize at a normal industrial multiple, and that refusal is the right starting point. The fourth-quarter print is a tungsten timing story first and a volume recovery story second. Pricing reset far ahead of older inventory cost, and that gap produced most of the earnings explosion. The investment debate is whether any of the new earnings power survives after that timing gap closes.

The company raised prices into a tungsten shock that lifted raw-material costs several-fold during the year. Because finished-goods pricing reset faster than older inventory rolled through cost of goods, the income statement captured a large timing gain. Management quantified that raw-material timing benefit at $316 million for the year. Cash did the opposite of earnings. Inventory more than doubled as the same metal sat on the balance sheet at the new cost, and free operating cash flow, cash from operations minus net capital spending, swung to a $79 million use. Share repurchases paused so the dividend and the metal could be funded. That is not a quality problem in the factory. It is a working-capital tax on a commodity that the company both consumes and sells.

The May refinancing is the corporate admission that this is a cash problem as much as an earnings windfall. New decade notes replaced near-dated paper, a delayed-draw term loan was put in place, and the revolving credit line was enlarged. Liquidity is ample and covenants are fine, yet interest expense still rises and a Bolivian preferential exchange program ended, both of which clip the next-year earnings bridge. The market is looking through reported earnings toward a cleaner run-rate closer to the pre-shock industrial franchise. That is why a company that just earned more than $4 per share still trades as if the print is mostly temporary.

The next test is whether inventory peaks in the first half of the new fiscal year and cash conversion turns positive in the second half, as management sketches. If Metal Cutting volume and Aerospace and Defense share keep compounding after the price-raw benefit fades, the clean earnings base is higher than the old cycle. If the timing gain simply reverses and working capital stays bloated, the cheap multiple on reported earnings is a trap rather than a gift.
